Have you applied the SP1 for Win95 also?  We have one Win95 machine on
our network which can login with encrypted password.  But I remember I
had to apply several patches, and the SP1 may have been one of them. 
I'm especially suspecting the winsock 2 update included in the SP1 (also
available separately), so you can give the SP1 a try to see if it works.
